There are two different types in the madness mechanic.
There is insanity which is not indicated anywhere in the UI. You can reduce insanity by doing various friendly tasks you were referring to whittling or cooking just to name a couple.
Then there is madness. Madness occurs when insanity reaches a certain point. That is when you will gain a level of madness.
I do not think it has been confirmed anywhere specifically however from what I have witnessed insanity does not go away just because you went mad. For example if you are in the stockades and your insanity reaches 100 you gain 1 level of madness. From what it seemed like to me you then get 180 give or take points of insanity and you still sit at 100 so at that point you then get another 80 points of insanity and this give you madness level 2. I believe it operates this way based off watching my player exponentially gain levels of madness while in the stockades. But I did not specifically time the events.
